FILE<\/strong><\/p>\n<p class=\"_39n3n\">Depending on how high interest rates go \u2014\u00a0and how bad the latest property bust gets \u2014\u00a0it could go down as among\u00a0the worst decisions in Australian financial regulatory history.<\/p>\n<p class=\"_39n3n\">No \u2014\u00a0unlike the media pack tearing shreds off Phil Lowe \u2014\u00a0I&#8217;m not talking about the Reserve Bank of Australia governor&#8217;s repeated statements that he expected rates would stay near zero until at least 2024.<\/p>\n<div class=\"entry-featured-img-wrap\"><a class=\"entry-featured-img-link\" href=\"https:\/\/propertynoise.co.nz\/au\/construction-of-jennifer-hawkins-30m-mega-mansion-begins\/\"><img fetchpriority=\"high\" decoding=\"async\" class=\"attachment-hoot-medium-thumb  entry-content-featured-img entry-grid-featured-img wp-post-image ls-is-cached lazyloaded\" src=\"https:\/\/propertynoise.co.nz\/au\/wp-content\/uploads\/2022\/12\/Jennifer-Hawkins-460x270.jpg\" alt=\"Jennifer Hawkins\" width=\"460\" height=\"270\" data-src=\"https:\/\/propertynoise.co.nz\/au\/wp-content\/uploads\/2022\/12\/Jennifer-Hawkins-460x270.jpg\" \/><\/a><\/div>\n<div class=\"entry-grid-content\">\n<header class=\"entry-header\">\n<h2 class=\"entry-title\"><a href=\"https:\/\/propertynoise.co.nz\/au\/construction-of-jennifer-hawkins-30m-mega-mansion-begins\/\" rel=\"bookmark\">Construction of Jennifer Hawkins $30m mega-mansion begins<\/a><\/h2>\n<\/header>\n<\/div>\n<p class=\"_39n3n\">I&#8217;m talking about a much-less publicised action, before the pandemic, that allowed tens \u2014\u00a0if not hundreds \u2014\u00a0of thousands of borrowers to act on Lowe&#8217;s comments by borrowing much more than they could really afford.<\/p>\n<p class=\"_39n3n\">This is what went down.<\/p>\n<p class=\"_39n3n\">In the few days\u00a0immediately after\u00a0the re-election of Scott Morrison&#8217;s Coalition government in May 2019,\u00a0the bank regulator \u2014\u00a0\u00a0Australian Prudential Regulation Authority (APRA)\u2014\u00a0revealed its plan to ditch an interest rate floor on mortgage serviceability tests.<\/p>\n<p class=\"_39n3n\">More on serviceability tests,\u00a0the floor\u00a0and the mysterious beast that is APRA later.<\/p>\n<p class=\"_39n3n\">For now, suffice it to understand that this change meant people could borrow more than before the change.<\/p>\n<p class=\"_39n3n\">And removing the floor meant that the maximum amount home buyers could borrow would keep rising with every interest rate cut.<\/p>\n<p class=\"_39n3n\">So, does it make any sense whatsoever for APRA to have removed that floor just as the Reserve Bank started cutting rates again in 2019?<\/p>\n<div class=\"entry-featured-img-wrap\"><a class=\"entry-featured-img-link\" href=\"https:\/\/propertynoise.co.nz\/au\/australias-property-markets-ranked-hottest-to-coldest-for-2023\/\"><img decoding=\"async\" class=\"attachment-hoot-medium-thumb  entry-content-featured-img entry-grid-featured-img wp-post-image ls-is-cached lazyloaded\" src=\"https:\/\/propertynoise.co.nz\/au\/wp-content\/uploads\/2022\/12\/Australian-property-markets-460x270.jpg\" alt=\"Australian property markets\" width=\"460\" height=\"270\" data-src=\"https:\/\/propertynoise.co.nz\/au\/wp-content\/uploads\/2022\/12\/Australian-property-markets-460x270.jpg\" \/><\/a><\/div>\n<div class=\"entry-grid-content\">\n<header class=\"entry-header\">\n<h2 class=\"entry-title\"><a href=\"https:\/\/propertynoise.co.nz\/au\/australias-property-markets-ranked-hottest-to-coldest-for-2023\/\" rel=\"bookmark\">Australia\u2019s property markets ranked hottest to coldest for 2023<\/a><\/h2>\n<\/header>\n<\/div>\n<p class=\"_39n3n\">Yes, it does \u2026\u00a0if you&#8217;re a bank, mortgage broker, property developer, real estate agent or anyone else who makes money from the buying and selling of homes, or the issuing of debt to do so.<\/p>\n<p class=\"_39n3n\">In 2019, Australia \u2014 and particularly the two most-expensive markets of Sydney and Melbourne \u2014 were at the depths of a property funk that had started when APRA, ASIC and then the Hayne banking royal commission had all tightened the screws on lending standards.<\/p>\n<aside class=\"_8ohDw yvdCO _54OLY ww8YX\" data-component=\"RelatedCard\" data-uri=\"coremedia:\/\/article\/101751906\">\n<div class=\"_7dSAr\" data-component=\"CardBox\">\n<h3 class=\"YtLlr u5PGL _4DVbs _4Fy2j +QELh O4WVj fm7dv h6iTm LS87j RDGP5 Z5947 _5pKBM HXgQg\" data-component=\"CardHeading\"><span class=\"rngwC\" data-component=\"KeyboardFocus\">Very different property downturn<\/span><\/h3>\n<div class=\"eAgkz isbH8 _0SSrb GE+2W\" data-component=\"CardLayout\">\n<div class=\"Oa7Zb\">\n<p class=\"YtLlr oSrOo eASP4 fm7dv ui36U _5pKBM\" data-component=\"Typography\">Australia is in a property downturn that rivals 1989 \u2014 when interest rates were 17 per cent, unemployment was rising and the economy heading for recession. So why is the market so weak in the midst of economic good times?<\/p>\n<\/div>\n<div class=\"F6Ka2 mKoBI QBf9l BeLdI\">\n<div class=\"k9ANv\"><\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/aside>\n<p class=\"_39n3n\">If people are allowed to borrow less, it stands to reason they can&#8217;t pay as much for a property, and prices fall.<\/p>\n<div class=\"entry-featured-img-wrap\"><a Melbourne<\/a><\/h2>\n<\/header>\n<\/div>\n<p class=\"_39n3n\">Before APRA lifted its floor,\u00a0banking and property heavyweights were demanding action.<\/p>\n<p class=\"_39n3n\">Then-recently re-elected treasurer Josh Frydenberg\u00a0publicly met with then-APRA chair Wayne Byres within days of the government&#8217;s 2019 re-election, and just a day after\u00a0the regulator had announced its plans to ditch that\u00a0cap.<\/p>\n<p class=\"_39n3n\">Despite the timing of the meeting, there is speculation in some quarters of the financial sector that APRA removed the floor at the then-treasurer&#8217;s\u00a0behest.<\/p>\n<p class=\"_39n3n\">Even if he didn&#8217;t urge APRA to remove the floor, Mr Frydenberg\u00a0praised the regulator&#8217;s move as a &#8220;positive development that will continue to spur lending growth across the economy&#8221;.<\/p>\n<p class=\"_39n3n\">That it most certainly did.<\/p>\n<p class=\"_39n3n\">Home lending roughly doubled between when APRA removed the floor and when it increased the buffer.<\/p>\n<div data-component=\"Iframe\" data-print=\"inline-media\" data-uri=\"coremedia:\/\/interactive\/101751912\">\n<div class=\"_4cm0z\">\n<div class=\"tFGt6 pNBYG\"><iframe class=\"IWJU7 lazyload\" title=\"Home lending\" data-src=\"https:\/\/datawrapper.dwcdn.net\/MpOmQ\/4\/?abcnewsembedheight=430&amp;dark=false\" data-load-mode=\"0\"><\/iframe><\/div>\n<\/div>\n<\/div>\n<p class=\"_39n3n\">Lots of other things happened during that period, such as a pandemic that shut down large parts\u00a0of the economy, resulting in massive government and Reserve Bank stimulus, including the HomeBuilder scheme and record low mortgage rates.<\/p>\n<p class=\"_39n3n\">However, there is no doubt that removing the rate floor on mortgage serviceability tests boosted lending.<\/p>\n<p class=\"_39n3n\">It also allowed people to borrow amounts that they&#8217;d struggle to afford if rates returned even to fairly average home loan.<\/p>\n<p class=\"_39n3n\">It&#8217;s the bank&#8217;s way of deciding how big a loan you can afford to service and repay.<\/p>\n<aside class=\"_8ohDw yvdCO _54OLY ww8YX\" grants and HomeBuilder have boosted demand for homes and helped push\u00a0up house prices, with &#8220;pervasive&#8221; impacts on housing outcomes for some Australians, according to the Reserve Bank.<\/p>\n<\/div>\n<div class=\"F6Ka2 mKoBI QBf9l BeLdI\">\n<div class=\"k9ANv\"><\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/aside>\n<p class=\"_39n3n\">To do the test, the bank needs to know all your income and expenses to calculate how much money you have left over each week to service a loan.<\/p>\n<p class=\"_39n3n\">However, there is one more factor to consider: what interest rate you\u00a0will be tested on. Obviously, the higher the rate, the more you will be paying in interest and the smaller the maximum loan size you can afford to service.<\/p>\n<p class=\"_39n3n\">In Australia, most loans are taken out on variable rates, and even fixed-rate loans generally last no more than four or five years.<\/p>\n<p class=\"_39n3n\">So, it would\u00a0be extremely risky to base the maximum amount a bank was willing to lend you on the current interest rate.<\/p>\n<div class=\"entry-featured-img-wrap\"><a class=\"entry-featured-img-link\" RBA\u00a0raised rates next month, you&#8217;d be on a fast track to\u00a0default.<\/p>\n<p class=\"_39n3n\">That&#8217;s why there&#8217;s always been a buffer above the current interest rate to ensure most borrowers can cope with rising repayments.<\/p>\n<p class=\"_39n3n\">At the moment, that buffer is 3 percentage points above current mortgage rates,\u00a0until late last year\u00a0it was 2.5 per cent.<\/p>\n<h2 class=\"YtLlr u5PGL r1bZO fMuGR fm7dv V2hL5 LS87j RDGP5 Z5947 _5pKBM HXgQg\" data-component=\"Heading\">Floored logic<\/h2>\n<p class=\"_39n3n\">However, between\u00a0December 2014\u00a0and\u00a0July 2019, that buffer was 2 percentage points, but with a 7 per cent interest rate floor.<\/p>\n<p class=\"_39n3n\">The floor was exactly as advertised on the sticker: an absolute minimum interest rate that had to be applied by banks when deciding the maximum amount they could lend someone.<\/p>\n<div class=\"entry-featured-img-wrap\"><a class=\"entry-featured-img-link\" pandemic could fall into severe\u00a0financial hardship or even default.<\/p>\n<\/div>\n<div class=\"F6Ka2 mKoBI QBf9l BeLdI\">\n<div class=\"k9ANv\"><\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/aside>\n<p class=\"_39n3n\">The rationale for the floor was simple.<\/p>\n<p class=\"_39n3n\">At the time it was introduced, the cash rate had already been at 2.5 per cent for well over a year and the RBA&#8217;s measure of typical discounted variable mortgage rates was just above 5 per cent.<\/p>\n<p class=\"_39n3n\">A 2 per cent buffer meant\u00a0borrowers were being tested about whether they could afford repayments at rates just above 7 per cent.<\/p>\n<p class=\"_39n3n\">However, the cash rate was about to fall further and, without a floor, the serviceability test would fall with discounted variable rates were around 4.5 per cent.
